I have a development line based on OpenUP that in some places goes four levels deep, e.g. Main dev -> Construction -> Construction Iteration C1 -> Development. When I create an iteration plan, Development isn't an option as an iteration but those iterations above it are. Why is that the case?

I suspect you are using beta2. This limitation has been lifted in M5.
