Let me try to answer my own question:

Paste copied image is only supported in "FireFox". Here is reasons behind it. There was a technical barrier to have inline paste into browser for Chrome and IE (Firefox provided the hooks on CKEditor). Use this workitem to investigate & prototype using direct browser apis on Chrome and IE so that the support can be expanded to those browsers too. 86891: Explore support for Chrome and IE for 'paste into browser' approach for insertion of Image

At this point, please continue to use FireFox in order the paste the image and for other browsers (IE/Chrome) follow the enhancement request for more updates.
